Alphabet, the parent company of Google, experienced a significant drop in its stock value following the release of third-quarter financial results that fell below analyst expectations. This performance raises concerns about the company's ability to generate sufficient returns to justify its substantial investments in Artificial Intelligence (AI).

For the three months concluding on September 30, Alphabet reported sales of $111.2 billion, excluding partner payouts, a figure that narrowly missed the average analyst projection of $111.3 billion. Net income per share was reported at $2.12, a considerable shortfall compared to Wall Street's estimate of $2.99.

Google's aggressive pursuit of AI infrastructure for both internal use and its clientele has led to record-breaking expenditures. Investors are increasingly scrutinizing the company to demonstrate the profitability of these investments. While Alphabet is actively developing AI models and integrating them into popular consumer products like Search, YouTube, and Gmail, the company has yet to fully validate the spending levels. Furthermore, sales from the search division also underperformed expectations.

In after-hours trading, Alphabet's shares declined by more than 10 percent. The company's equity investments had a negative impact on net income during the third quarter, resulting in an $8.7 billion loss. This marks a stark contrast to the gains recorded in the previous year and the significant windfall experienced in the second quarter, largely attributed to stakes in SpaceX and a private company identified by Bloomberg as Anthropic.

The Google Cloud unit, a critical indicator of demand for the company's AI products and hosting services, reported sales of $30.7 billion and a profit of $11.1 billion, surpassing analyst estimates of $29.1 billion and $9.8 billion, respectively.

Alphabet relies heavily on the performance of its advertising and search businesses to finance its AI initiatives, even as these core products adapt to incorporate AI-generated answers in search results. During the quarter, Google generated $63.4 billion in revenue from search and related businesses, falling short of the average estimate of $64.9 billion. The company also posted negative free cash flow for the second consecutive quarter, with a deficit of $9.1 billion in the third quarter.

Earlier in July, Alphabet indicated that capital expenditures could reach as high as $205 billion this year, more than double the amount spent in the previous year. The substantial computing power required for AI development necessitates Google's rapid expansion of data centers to meet the growing demand from users, businesses, and its own workforce.

Over the past few years, Google has been endeavoring to modernize its search engine for the AI era, aiming to retain user engagement with its answers amidst the rising popularity of chatbots from OpenAI and Anthropic. The company now provides AI-generated responses to numerous search queries, a shift that significantly impacts businesses that have historically depended on the search giant for traffic and advertising revenue.

Google has sought to gain an advantage in the AI race by delivering more personalized responses, leveraging years of user data. However, in recent months, the company has faced challenges in developing AI coding tools, lagging behind competitors like Anthropic and OpenAI. Google recently launched Gemini 4, which it claims offers superior performance in areas such as coding and cybersecurity, though some employees express concerns that the company has not yet fully closed the gap.
